Got a bonus, sold a plot or saved up a lump sum? The question many borrowers ask is whether to pay the bank off early. In most cases in Pakistan right now the answer is yes, but not always. Here is how to decide with real numbers.
Why paying early usually wins in 2026
Most car, home and personal loans here are linked to KIBOR. One year KIBOR is about 12.31% and banks add 3% or more on top, so many borrowers are paying around 15% or higher. Meanwhile the best safe savings, like National Savings Defence certificates at 11.80%, give about 10% after tax for a filer.
So every rupee you use to clear a 15% loan saves you about 15% a year, and there is no tax on a saving. Few safe investments can match that right now.
A real example
Suppose you took a Rs 20 lakh car loan for 5 years at KIBOR plus 3%, around 15.31%. Your installment is about Rs 47,906 a month.
| After 2 years of payments | Amount |
|---|---|
| Principal still owed | Rs 13,75,900 |
| Interest you would still pay over the last 3 years | Rs 3,48,700 |
| Early settlement charge if the bank asks 3% | Rs 41,300 |
| What you save by paying off now | about Rs 3,07,400 |
Even after a settlement charge, clearing the loan saves around Rs 3 lakh. Try your own figures in our car loan calculator or personal loan calculator.
What can a bank charge for early settlement?
Under the State Bank’s fair treatment of customers framework, a bank can charge a prepayment penalty only up to its actual loss or cost, not a figure set to stop you from paying early (summary of the SBP rule). Each bank publishes its charges in its Schedule of Charges.
Before you pay, ask your branch for a settlement letter in writing. It should show the exact principal outstanding, the early settlement charge and how it was worked out. Check it against your own repayment schedule.
When you should NOT pay early
- You have no emergency fund. Keep at least three months of expenses aside first. Paying the bank and then borrowing again at a higher rate is a loss.
- Your loan is cheaper than your savings. Subsidised loans like Mera Ghar Mera Ashiana, at 5% for the first ten years, cost less than what National Savings pays. Keep paying the installment and save the rest.
- You have a more expensive debt. Clear credit cards and personal loans before a home loan, because they cost more.
- The loan is nearly finished. In the last year most of your installment is principal, so the interest saving is small.
Partial prepayment: lower installment or shorter loan?
Many banks let you pay a part of the loan early. You can usually choose to keep the same installment and finish sooner, or keep the same end date and pay less each month. Finishing sooner saves more interest. Lowering the installment gives you breathing room if your budget is tight.
What if SBP cuts rates instead?
If the policy rate falls, a KIBOR linked loan becomes cheaper at its next yearly reset, and the case for paying early gets a little weaker. We explain how this works in what happens to your installment when SBP changes rates.
